Paul Simon has been asked in interviews before what the "mama pajama" saw. Each time he explains that he didn't have anything in particular in mind when he wrote it, he completely left it up to the listener.

Most people come to a similar conclusion as yourself, thinking it is sexual but others claim it was buying/selling drugs.

Is this song about adult child homosexual relations? Me and Julio (homosexual) down ("getting down") by the schoolyard (children). The song may be about him in his youth as a "radical priest" is enough to spring him from jail though I doubt he would get on the cover of "Newsweek" in his youth. I know he was raised near Corona, Queens, but could'nt it also be a veiled reference to the Corona of glans in an excited state ie..."rosie" as in flushed red. Whatever "it" was...it was against the law...
