@vincentcapuano He can sword-fight extremely well, he can horseback ride, use a whip, use a gun, do hand-to-hand combat, use trickery and strategy, and most likely use knives and things like that, but I haven't seen him use knives out of the episodes I've watched.

Good point - However the vice - roi only said that they went to the same university, not that they studied together.
Plus both families belong to the elite of california so I presume that the two families have known each other for years maybe even generations.

@CafeAmerican1945 During the fight, he tells his daughter that Diego knows what he's doing. He knows. He just choses to not be positive on the identity of an outlaw whom he would feel honor bond to tell on.

or maybe they knew diego could fence, but where they more interested in arresting Monastario and because Diego is their friend they didn't want to accuse him of being Zorro.

Observation: If Diego and the Viceroy's son went to the same university in Spain (where Diego was a top fencer and won all the competitions) and they were very good friends, why doesn't the Viceroy look surprised when, in one years time, Diego has lost all ability to fence?
