The eye is simply Donnie seeing into the future.

@rinraiden There are no wrong theories. Richard Kelly has a "theory" on the plot of the film, but he doesn't consider the official story or something like that. The movie was made for people to come up with their own interpretations.

@SilverHammock Frank says "It was the name of my father, and his father before me". Frank is referring to the other two Franks in the film. "Primary Universe Frank" and "Tangent Universe Frank".

He is "The Manipulated Dead Frank. Three Franks in all.

@rinraiden Frank says 'It was the name of my fathers & so on' telling the audience that there is a time loop & that there has been many revolutions of Frank in the tangent universe. Unless Frank is a legendary family name in their family.

@capnvlad Good theory. Wrong, but good. There is no time loop. A lot of people think there is, but there's not. When Donnie wakes up and laughs in the beginning, Richard Kelly explains he's laughing because where he woke up.

Donnie only has one shot to save the universe from crashing. It's not a "keep trying till you succeed" thing. It's "do or die" thing. Donnie was chosen as God's tool (Living Reciever) to save the world. Dead Frank is there to ensure he succeeds by giving him directions.

@rinraiden actually its not the apocolypse they are trying to prevent. The "That is when the world will end" has nothing to to do with that. His mission was to save the world by finally ending the continuing time loop. When he was finally successful we see him wake up, which indicates that the time was looped once more. but this time it is the primary universe and when this happens the "Living Receiver aka Donnie" only recollects certain events. Thats why he smiles, goes to bed.. and dies.

Frank is guiding him to flood the school. This happens whenever Frank wants Donnie to do something (as it's part of the Insurance Trap). Other eye segments include getting closer to the pupil (telling Donnie to come closer) and fire (burn down Cunningham's house).

Has nothing to do with worm holes made of water or objects made from metal, in this case.

Frank's role as the Manipulated Dead is to make sure Donnie sends the engine through the worm hole to restore time and prevent the apocalypse.
