If Nightmare fought Sephiroth good ol Sephy would get screwed over big time. You cannot kill a being of bad dreams. Only supress it temporarily. This was hinted because when Nightmare was "killed" by Kirby he said that much like his name states he is but a dream and as long as fear exists in the hearts of men he shall return. Sephiroth though can die unlike Nightmare who cannot because he is a dream and is therefore deathless.

The Dark Matter scene was from a prototype pilot of the cartoon. He never appears at all in the final version though there is an eye on the Destayer Fortress that looks like the red eye of his final form in Kirby 64. Also I am glad Dark Matter was not in this because they would make him Nightmare's pawn which is something Dark Matter is not. He is an evil mastermind. Not somebody's servant.
