Basically, pillow shading means shading like what you do, except doing it wrong and make everything look like a pillow with lighting that comes from straight forward. Also, a lot of pixel artists dont use dithering. Personally I prefer to make textures rather than dither; a chaotic, organic pattern instead of a checkerboard.
