Local authorities did not convert funds into Icelandic currency and then save it with banks in Iceland. They saved it in pounds in UK branches of Icelandic banks that had to comply with UK FSA regulations just like British banks. Some of the worse hit investors didnt save with an Icelandic bank at all they saved with a UK bank (Singer & Friedlander) that was taken over and bankrupted by Kaupthing - an Icelandic bank.
