I guess it depends on whether you are an educator or a service provider.
If you are a service provider (which 80% of for-profit ESL is), then you should most definitely walk on eggshells for fear of offending one of your students.
If you are an educator, you should expect your students to meet you half way, have an open mind, and have a laugh when they offend you or you offend them.

If the students don't know that they are in another country and thus shouldn't read the same level of insult in different contexts.

Well there's a strong chance that the teacher is a guest in the students' country and as such they should be aware of cultural norms there.
Imagine meeting a foreigner in your country who had a different concept of personal body space than Americans. You might find yourself feeling discomfort as they continually came closer and closer to you whilst you backed away - a simple situation which could have been avoided had the foreigner been taught about American concepts in personal body space.
