what setting did you play this on? when I tried to fight him honorably I always get killed.

I fought him on the hardest difficulty. I don't think there's much I can say as far as giving tips goes...just practice the battle system, and build up your Dodge, Parry, and Weapon Skill so you can attack and defend effectively.
Fighters can get special combat moves from the genie if they wish for Strength/Weapon Use, Agility/Dodge, or Vitality/Parry. If you got any of those moves, try to use them whenever you can.

What' happens if you finish off khaveen?

Khaveen just dies and you continue on without having to do the real battle against him.
It's a dishonorable act though, and you won't be able to become a Paladin if you kill him this way.

Khaveen refuses to yield to you. If you keep trying to make him yield, he'll take his sword back and the fight continues.
