the doctor, yu, had the "arm of the firebeast" which he was not skilled enough to control often causing him much spasms so he decided to amputate it and donate it to cloud. thus cloud not only got an arm back, but also an additional power to go with it.

The abilities that he learned from Lord Conquer requires water in order for it to be powerful. By luring Cloud into the cave, he can overwhelm his abilities because his Cloud Palm Stance is pretty much useless without water.
So, by ripping his injured arm off, he can use some of the blood to fend off the Lord and escape. An arm for his life... a fair trade I guess. Keep watching, it's actually a good thing that he lost his arm. ^___^
