to put it simply this stuff is very small magnets (10 nanometers) floating around in a dispersing agent that keeps the magnets from sticking together...
ferrofluid is bits of iron suspended in oil (this is usually kerosene), with added oleic acid to prevent the iron from sticking and ruining the liquid effect.
its a fluid that has iron oxide bonded to the oil molecules. so when in the presence of a magnetic field, the iron is attracted to it. since the oil molecule is bonded to the iron, it gets dragged along.
