The fifth stage of this game has you battling the undead, Mermen, and fire wheels aboard a pirate ship. Plus, we run into an old friend and at the end, we get to battle... hell, just watch the video. My words can't do it justice...

do you have to kill every enemy and get every powerup?

No, the only enemies you absolutely have to kill are the bosses and mini-bosses, since you have to beat them to continue. However, every enemy you kill nets you (usually) useful items like magic regeneration, so it's a tactic I like to use. As for power-ups/magic spells, you have to collect 7 and there are 5 others which are optional. Again, however, I'd advise getting them, since they're really not difficult to find and Life Up 2 is ridiculously useful later in the game

3:35 - I'm ashamed that I didn't make the connection sooner.

4:04 - Krakens are never easy. And I say that 3 is what it takes to make him annoyed enough to lean in. And I'm guessing the 'fill the screen with death' spell you get is associated with the 'clogs the screen with spheres' state of the kraken battle. Still loose, but it's a connection.
