Man I miss jamming with my friend back home. We used to do stuff like this in his studio just messing around and getting cool sounds. Thanks for the inspiration.

it's a piezo pick up. it picks up vibrations on a surface. that's what they use for most acoustic guitars. he just taped it on the surface of the balloon (after soldering it to an output jack).

if you look at the pic at around 2:40 he put a lot of tape over the balloon that kept the balloon from bursting open and poping (try it yourself with some tape, a balloon, and a pin!)
