KOF 2003 begins a new story arc following the conclusion of the NESTS arc in KOF 2001. This story arc centers around a new lead character named Ash Crimson. Unlike the previous protagonists of the series, Kyo Kusanagi and K′, Ash is a villainous character with a self-serving agenda, seeking to steal the powers of the Three Divine Vessels for himself. He is joined by Shen Woo, a brawler from Shanghai, and Duo Lon, a member of Flying Brigands, as the new Hero Team.
Several characters from past KOF games return, while some of them are gone and replaced by new characters (including characters from Garou: Mark of the Wolves, making their first appearances in the KOF series). Terry Bogard now wears his outfit from Mark of the Wolves, while Tizoc replaces Andy Bogard as a member of the Fatal Fury Team. The Outlaw Team is formed, composed of Gato and former '97 Special Team members Ryuji Yamazaki and Billy Kane. Jhun Hoon returns as a member of the Korean Team, replacing Choi Bounge, while King returns to the series as a member of the Women Fighters Team with Blue Mary and Mai Shiranui. Athena Asamiya participates without her usual Psycho Soldier teammates, this time as a member of the High School Girls Team with Hinako Shijo and new character Malin. And Benimaru Nikaido gets a new look and forms his own team composed of Goro Daimon and Shingo Yabuki. Kyo Kusanagi is also given a new look, and returns along with Iori Yagami and Chizuru Kagura as the Three Sacred Treasures Team.
Mukai, a member of a mysterious group known as "Those from the Distant Land", stole the Orochi seal in the last tournament and broke it, causing confusion and destruction. Taking advantage of the situation at hand, Ash Crimson attacked Chizuru Kagura in her weakened state and stole the Yata Mirror from her, draining her powers in the process. In the advent of a new King of Fighters tournament, new faces are handed invitations, while old friends return, such as Eiji Kisaragi (who makes his long-awaited comeback since his last appearance as a member of the Rival Team in The King of Fighters '95), who creates the Anti-Kyokugen Ryu Team along with Kasumi Todoh (who returns to The King of Fighters as well) and Malin. Oswald, an Irish card player who's an expert in using his playing cards to battle, joins Ash and Shen Woo in the Hero Team to find the whereabouts of a powerful new drug. Elisabeth Blanctorche, a young French woman who is acquainted with Ash, creates a Rival Team along with Benimaru Nikaido and Duo Lon to investigate Ash's true intentions. Duck King, a well-known South Town veteran fighter, joins Terry Bogard and Kim Kaphwan in the Fatal Fury Team as Joe Higashi had left to focus on his Muay Thai training and Mai Shiranui had refused to help Terry out after he told her that he didn't know where his young brother Andy was. Having recovered his powers lost during the NESTS Chronicles, Sie Kensou returns to the Psycho Soldiers Team along with Athena Asamiya and newcomer Momoko, a cheerful Capoeira-using girl. A new Agent Team is formed by Blue Mary and returning characters Vanessa and Ramon. A new team known as Garou MOTW is formed by the beautiful female pirate B. Jenet, Gato and Tizoc. Due to an emotinal trauma that her character has at the end of The King of Fighters 2003, Leona leaves the Ikari Team to focus in regaining her strong will and Whip decides to leave the K' Team to replace her. The former NESTS agent, Kula Diamond, joins K' and Maxima in the K' team to help them out in investigaing their latest threat. Since Chizuru is unable to help her fellow teammates out, Shingo replaces her in the Sacred Treasures Team to help Kyo and Iori recover her powers from Ash.

A new King of Fighters tournament was announced, though the letters of invitation sent out to the fighters were no longer sent by Rugal Bernstein. The letters also announced many changes, the first of which being a massive overhaul of the tournament's approach. During the time that had passed between the tournaments since the previous year, the King of Fighters tournament's fame had grown immensely, to the point that it turned into a major international event, which had not happened before. Huge corporations transformed the King of Fighters tournament into something widely televised, commercialized, and celebrated, drawing in many crowds from around the world. The tournament is now held by Chizuru Kagura, a descendant of the ancient Yata Clan responsible for sealing the Orochi demon along with the Kusanagi and Yasanaki clans (the clans from Kyo Kusanagi and Iori Yagami, respectively). Chizuru uses the tournament in hopes of finding and recruiting Kyo and Iori in order to stop the upcoming Orochi threat, but Kyo and Iori aren't exactly willing to work together on friendly terms.
The character roster underwent major changes since the previous game. The Rival Team was disbanded, with only Iori Yagami returning, while Heidern and Takuma Sakazaki retired from the tournament. Takuma's spot in the Art of Fighting Team was taken by his daughter Yuri Sakazaki, formerly with the Women Fighters Team. New characters introduced in this episode include Kasumi Todoh from Art of Fighting 3, who takes Yuri's place in the Women Fighters Team; Leona, who joins the Ikari Team in place of her mentor and adoptive father, Heidern; Mature and Vice, two of Rugal's assistants who join Iori Yagami as members of the new Yagami Team; and the Boss Team, composed of Geese Howard, Wolfgang Krauser, and Mr. Big, all villains from the Fatal Fury and Art of Fighting series. The new boss character is Goenitz, a servant from Orochi who wants to stop Chizuru's plans of sealing his master.
