Actually there is an easier way that I didn't know about 2 years ago. Rather than do the second image part just create a new layer above, choose image, adjustment, desaturate. I REALLY need to make a new one of these.
this was a pretty interesting tutorial though i do have a tip for you that will make things go quicker.
your first step where you created a new image just to make a black and white picture. well an easier way to do that is to create a secondary layer copy of the image, and then hit desaturate in the image> adjustment menu. this will create a black and white copy of the image.

i save all my sl files as .png that way the ratio is kept 90% of the time.

i'm not sure why everyone wants to save images as tga files for second life... sl will also allow you to upload png jpg and bmp images as well
