The software isn't rocket science. You segment the image into three parts: Background, shadow and touch point. The blue dye makes the touch points more easily visible. Excluding QuickTime boilerplate to get the camera running, it was about 80 lines of C. It posted mouse events for single touch and broadcast multitouch data through 'notifyd'.
Since there's immediate feedback, there's no need to calibrate the screen position.
It's actually more like a Tactiva pad, since you can see where your fingers are on the screen. It's too bad those never made it to market -- it seemed like a good compromise: You get to see the whole screen (even while gesturing), *and* you get to keep your hands in an ergonomic position.

He then used the stroke function to make cursor follow his finger. Though, I must say a green screen or even a white background would have worked better. Looks like Full Sail student based on poor quality.

he hooked up his camera to his computer and had some software running that would use colors to figure out where he's touching (as seen in 0:31) and then made it so he could use his mouse and other stuff using that.
just like a touch screen but this one is a poor mans touch screen, all you need is a plastic bag, any color dye, and a camera to your computer running off motion capture software.
I've done some DIY multitouch myself, using the bag is an intersting idea. But doing it the "real way" using IR light isn't really that more expensive.
Although having said that the IR methods take longer to setup having to modify a webcam and solder leds etc. This is a very creative way to quickly test out multitouch technology. Good job :)
