It doesn't recognize the words at all. It's not designed to do that. All it does is read the pitch. Some of the best singers in the game just hum the notes instead of singing them :S

Make sure you turn on a controller for it. THe mic doesn't work on its own; you have to turn on a normal 360 controller as well.
