They smoke without inhaling, but they DO take it in their mouth, and just hold it there. Its only inhaling if you breath in and take the smoke into your lungs..

As far as I know, the effects are not based on anything Tolkien specifically mentioned, etc. They seem to be partially influenced by the movies, as a few aspects in the game are. All of the names are lore related, some specifically mentioned such as Longbottom Leaf.
In the game the Farmer profession can make various types of pipe-weeds which result in being able to have stacks of pipe-weed pouches in your inventory. When you right-click them, you smoke for a few seconds, then puff out the designs seen in the video.
This is what separates it from the /smoke emote, which causes you to ceaselessly smoke. Its fun for occasions, but when you want to get creative, only player made pipe-weed will work for ya.
