Correct, but that means it is basically an EVIL-O-METER (c) in the game. Nobody but the demons have the Purple gem.

The dragon's tear actually show's the person's feelings towards the main character, with the rainbow being true love/true bond and the dark purple being hatred and ill.

It's both. It basically displays the relation between Ryu as well as his evil sense. It's sort of like the Sense Motive skill in D&D. You just get a gut feeling that something's up. But with the playable characters, the closer to flashing it is, the more often they get criticals in battle after you 'identify' the monsters (aka, kill them once so you can see their health meter).
