This is not a feature to change background colors. This is to test if there are any imperfections in the LCD screen. It goes through the multiples of colors to see if any of the pixels are damaged, and it goes through the lines and crosses and boxes... to see if any pixels are out of place. If there are any curves or imperfect lines, your LCD may be damaged.

I think nearly every iPod has this feature, it's not just the nano, it allows you to run diagnostics on your iPod which can help you identify problems if it's playing up.
