Its a reference to the book 1984, I believe. Its a test to break someone's will so much that they will believe anything you say even when its obviously not true. I think Picard even says that near the end he DID in fact start seeing five lights.

Yes, and editing out the middle of the clip, and the ending to the episode, completely changes the story and gives the wrong idea.

Picard only shouted "THERE ARE FOUR LIGHTS!" after the guards told Madred that Picard is to be released. And in the last scene, he admits to Deanna that he had been, at that point, after his long torture, ready to tell anything - and even to believe it himself.
