Level 3 is an attack (+1 attack) upgrade, and lvl 4 is a hp max up (+5 max hp) upgrade. You are correct. In the area where there is 2 rows of blocks, 3 on bottom, 7 more on top row, there is a ? block with a mega star in it. you should of gotten it. It works with any character you've unlocked in the game (even Bowser!).
