can this be done with just one LED and a resistor-capacitor combo ie. charge the cap, remove the + voltage, the cap discarges into the led slowly thenthe LED fades out slowly?
yep two transistors two capacitors and two sets of resistors to vary the speed. It can allso be done with a 555 timer. or simply a PIC chip. The arduino is just a overpriced ATmega168 dev board, if you wanna use one just do your self a favor and buy a ATmega dev board insted

Are you aware that, by pulsing the LED's; High current during a very short time, you are able to take the color difference out of multiple leds?
E.g take a number of "red" led's. without pulsing, they do not give the same color/brightness.; Now pulsate them....
