For any of you that are watching this I know how to fix it from recording laggy videos. Follow all the steps however make sure you set the Frames per second to 30, then set the Encapsulation Method (filetype) to AVI then make sure the file is set to where you want it and make sure it says "your title here.avi" Hope this helps
OK, just wondering: I have a Macbook Pro and I've tried the exact same thing as here - except when I check my video the playback is very jittery/choppy, the action on the screen literally jumping backwards and forwards. Is it something to do with the settings for VLC or my Macbook?

And, by the way, You can record audio easily by using SoundFlower - although You'd need to combine the video and audio later on a video editing program (such as iMovie).
It'd be a matter of configuring the output as a live stream. In the streaming/saving option instead of selecting file you can configure it as a stream. I haven't worked with streaming from VLC so I don't know beyond that.
I'm yet to find a tutorial for the current version that also shows how to do audio capture (in one recording). This is a pretty awesome tutorial for the older VLC however.
@andikeep - You've never recorded something in full-screen mode @ high-quality have you? Everyone's computer that has recorded under those conditions does that let alone a mac. It's much easier to criticize when someone has no idea how to do something and youtube's everything... =\

I meant recording the sound from VLC. There are many ways you could do sound recording separately and mix them together. Even iMovie can lay in a separate audio track. You are right that Soundflower and Audacity are probably the best option.
The quality depends on your encoding settings which can be altered. If you encode a high quality video using one of youtubes recommended codecs you should be fine.

@AstroKeneda If you're on a new Mac and running Lion, then this method won't work because Apple disabled recording of your screen.

VLC 1.1.11: there is no 'Screen' option, only 'Desktop', which does not let to choose subscreen area.
