Its the "airbrush" with a dotty texture chosen from the brushes pallette that comes with photoshop, its a little different in the newer versions but you'll figure it out!

At the time it was wacom graphire (serial) so it was a little slow trying to keep up with the strokes, I have a usb one now ;-)

use either the blur tool or use a blur filter...

Go to filter then blur and you'll have different types of blurs. The surface blur is mostly used for skin...

fyi, Adobe Photoshop Extended retails for $999 USD, and is available directly from Adobe's website. Though, to be honest, the Creative Suite is a better deal. Especially given that Adobe Illustrator is also a necessity for designers and artists.
