They were camping out near some mesa and while sitting by the campfire a dingo entered the tent and stole the child. The parents were accused of murduring the child, and some people heckled the parents with this line.
The reference is what made it funny, though after almost 20 years, the line has lost a bit of luster.

Lindy was imprisoned for about 6 years, until the verdict was overturned. It is said that a "dingo ate her baby", and there have in fact been other cases where dingos have taken small children.
So while looking at it from the perspective of knowing that a dingo really did eat someones baby, and there was a big case involving Australia

I usually don't nitpick, but because NBC showed this out of order, this episode is actually a season 2 episode, and as such, it's that way on the DVD set. True Seinfeld fans know that in this episode, George was still in real estate. And he would quit that job in haste in The Revenge.
