This movie was meant to be an homage to old the E.C. horror comics, so whenever the creature appears or there is a startling moment of shock the garish red and blue colors are used to make the images look as they did in those comics whenever something horrific happened.

As for the red lighting, probably to go with the "terror" feel. Red is known to increase the heart rate as well as signify intensity and such.

The reason the lights turn red whenever the creature appears is because we're not really watching a horror movie. "Creepshow" is a journey through a horror/comic magazine. So, we're sort of reading the magazine when the film plays out. That's why each tale ends the same way it begins, which is the characters are seen as cartoons with balloons for their speaking or clouds for their thoughts. The red lights would be the artist highlighting his monster drawing.
