So to summarize...Japan attacked China to preserve its economic interests in China and thought to defeat China in 1 year. Having failed this, it could not get out of China and in the end, Japan destroyed itself by trying to win a unwinnable war in China...

Faced with a possible economic collapse and a military defeat in China(no oil, Japanese armies cannot move) decided to take the resources and continue the war in China by attacking US and Allied territory in the Pacific.
Japan's biggest and most fatal mistake. which in three years from 1942-1945 would see the defeat of Japan, the destruciton of its military and economy and the remaking of Japan under USA control.
So while the KMT lost most battles, it still had a lot of manpower to draw on and a lot of foreign support to keep it armed and financially alive. Also the KMT traded space and allowing the Japanese to advance while flanking it and attacking its rear areas and making the Japanese withdraw. So from 1939 to the end of the war in 1945. The KMT effectively stalemated the Japanese in central and Southern China.
Due to the Invasion of Indochina and Japanese becoming threatening militarilly
and blockade Chinese ports and pressuring the British and French not to trade with the KMT. This was partially successful as the Japanese managed to blockade and capture Chinese ports but the KMT was still able to get in supplies from its western border with the USSR. The USSR was the only country from 1937-1941 to masively supply the KMT with weapons and equipment to fight the Japanese and keep alive the KMT. The US, UK and France lent financial aid to the KMT to keep its economy from collapse.
By 1941, the Japanese were stuck in a war in China which they could not win, which was destroying their society, military and economy. Because of the war, there was rationing in Japan, economy was depressed, the entire Japanese economy was devoted to fighting the war in China and Japan had a massive debt. Also the Japanese since 1937 had lost like 500,000 men killed(100,000) or permenently (400,000).
The Japanese also tried to destroy the KMT economically by trying to close off
So in a nutshell the Japanese could not get out of China since it would be economic and political suicide for the Japanese to do so.
So from 1939-1941. The Japanese were trying to win the war in China by politically destroying the KMT which abysmally failed. The Japanese military offensives during this time was designed to weaken and preempt the KMT military and bring it to the negotiating table.
During this time, the Japanese tried to negotiate many times with the KMT but failed.
seriously of withdrawing from China but this would have been political suicide as it would be an admission of defeat and a collapse of the Japanese government. Also the Japanese had invested a lot of economy and manpower in the war. The Japanese economy was on a war footing and was depressed. The Japanese also owed a lot of money to foreign banks especially the US and UK banks also the Japanese were reliant on the USA and UK for oil and resources to continue the fight in China.

Because of these, the Japanese were not able to pacify its conquered areas and not able to collapse the KMT, in short, Japan was stuck in a quicksand which it could not get out of.
In fact, if the Japanese managed to conquer western China and destroy the KMT, what then...Japan wouuld have more territory and population to pacify and resistance would still be heavy against the Japanese. So from 1939 onwards. The Japanese settled on a policy to first pacify its conquered territories and settle on a siege of the KMT. Basically strengthen its hold on its conquests while trying to destroy the KMT politically by making KMT generals and officials defect and creating...
However Japanese control was fragile on its conquered territories since the Japanese only controlled the cities and railway points between them. The countryside was under the Control of Chinese guerillas of either communist or KMT control.
The Japanese high command thought about conquering western China in another grand offensive to finish off the KMT but did not do it since it would be expensive to the Japanese in both economy and manpower and they would not gain anything from it.
So the Japanese thought that in 1 year, the KMT would collapse and Chang Kai Shek would be ousted. by late 1938 after the capture of Wu Han...the Japanese were horrified that the KMT did not colapse and resistance against the Japanese further increased. The KMT just moved their HQ further west to Kunming in Sichuan province. By the start of 1939, the Japanese had conquered north, eastern and parts of southern and central China. Western China was firmly under KMT control.
So in a gist this is why Japan lost the Second Sino Japanese war:
1. No clear and definite way to end the war. The Japanese invaded China in 1937 with the goal of collapsing the KMT leadership and seperating China into small independent countries all loyal to Japan. In short bring China back to the warlord era of 1916-1928. A disunited China controlled by Japan was very favorable to Japan. A China unified under the KMT was hostile to Japanese economic interests....
Well the Japanese invasion of China was its first big mistake, Pearl Harbour was its last and most fatal mistake...so goes to show you that Japanese leaders were short sighted and stupid.

This problem is less generational than it is about fresh water, food, fuel and room for population expansion. Remember that more people equates to more tax so you want more people. This was partially successful as the Japanese managed to blockade and capture Chinese ports but the KMT was still able to get in supplies from its western border with the USSR. The USSR was the only country from 1937-1941 to masively supply the KMT with weapons and equipment to fight the Japanese and keep alive the KMT. The US, UK and France lent financial aid to the KMT to keep its economy from collapse.

By 1941, the Japanese were stuck in a war in China which they could not win, which was destroying their society, military and economy. Because of the war, there was rationing in Japan, economy was depressed, the entire Japanese economy was devoted to fighting the war in China and Japan had a massive debt. Also the Japanese since 1937 had lost like 500,000 men killed(100,000) or permenently (400,000).

So from 1939-1941. The Japanese were trying to win the war in China by politically destroying the KMT which abysmally failed. The Japanese military offensives during this time was designed to weaken and preempt the KMT military and bring it to the negotiating table.
During this time, the Japanese tried to negotiate many times with the KMT but failed.

The KMT just moved their HQ further west to Kunming in Sichuan province. By the start of 1939, the Japanese had conquered north, eastern and parts of southern and central China. Then there comes quality of life and that's a turbo boost to the consumption of the fresh water. Then comes trade, borrowing, loan defaulting, spotty wars to disguise population reduction. Then it's onto asset reallocation followed by uneasy peace then we start the cycle all again with a small reduction in population.
