The version of Xephyr in Ubuntu 10.10 can't let you grab the pointer/keyboard evdev driver. I downloaded the .deb file from Ubuntu 10.04, and Xephyr works nearly perfect.

Kind of sad that Xephyr can only support GLX using opensource driver, but not official drivers like fglrx... XVideo works though.

If you've 2 graphic cards, you can avoid nested X servers, and that should be much much simpler.
