Actually, Grover is lurking underneath the hole. This same scenery was used for a skit in which Grover had to produce a balloon with a number 9 on it, but kept coming up with other images such as a number 5, a letter, or even Cookie Monster. After finally producing the desired balloon image, Grover came up with one more - a balloon of himself, which lifted him out of the hole up into the air. Kermit: "Huh...Everybody wants to get into the act."

Kermit and Marlena wanted a balloon with a triangle on it but Grover kept getting the wrong balloons before he finally got the right one. Then he sent up a balloon with his face on it and went up with it.

I think that hole was so that the puppeter could work Kermits legs and make them move.

I think the hole was there for the muppeteers to get under the ground.

This was the same set used with another skit went Grover sent up various baloons. I forget the exact details but it's the same setup.
