How did the crew operate those puppets if they are sitting on those stools?

They use forced perspective to make the stools look like they're in the middle of the stage. The stools are solid between the rungs, and the "floor" between the stools and the "back wall" is actually a backdrop (flush with the backs of the stools) that the puppeteers can reach through.
