yes clouds memory is messed up, from mako poisoning, what you see here is what happened to zack, cloud later in the game, realizes that he is the soldier, that stayed with tifa, the one that had nausea, cloud never made it to be in SOLDIER.

@WrathOfLucifer some of the monsters in this game are able to use special attacks and to use charms. if you carry "enemy skill" you can choose the ability "watch!" during a battle. once a monster uses its special attack or charm, it´s possible to learn it and use it yourself in later battles.

Everything that he was talking about actually happened to Zack. At the time that Sephiroth 'turned evil' and such, Cloud was just a recruit in a blue uniform. Crisis Core: Final Fantasy VII explains all of this~

Tifa does remember Zack. She's afraid of telling Cloud that he's not telling the truth though because of how unstable his mind gets sometimes, so she pretends that he's telling the truth. Sephiroth finds this out and exploits the secret at the worst possible moment.
