I was just re-reading your post, and yes this song appeared in Season Two, Passion, but this is not the song that Buffy and Xander danced to, that is titled "Sugar Water", and its by Ciabo Matto.

Nope, this is the right song from Passion. Sugar water by Ciabo Matto was danced to by the two of them in the first episode, when she takes him to dance in front of Angel to piss him off.
