She is using a secondary microphone, nothing special about it, but with effects on it separate from the main microphone.
It seems to have a stationary filter on it that is cutting out certain frequencies making it sound like it is degraded as if by older radio transition.
Look into band/low/high pass filters for that kind of effect.

She's using an electro harmonix POG, you can see it in the video. You can also achieve a similar effect with a digitech whammy on the plus octave up function with the guitar's volume rolled back to about 5. Listen to the intro of My Iron Lung by radiohead for to hear the digitech.
Amazing. Not often I hear a fusion of Fairport Convention+Jethro Tull+Kate Bush+ Classic 12 string Guitar (except w/KIng Cimson ,which I also hear) + Bjork on a serious bend+early Genesis melodies (aka w/Peter Gabriel).
Except she uses a pedal to make her Telecaster sound like it had 12 strings. I have an ES-335/12 and its natural "12 strings sound effect" is much more subtle than what you can get with such this electronic one.
I don't understand why this album had to be all fiddled with, her songs so good, so much more interesting when they're stripped down to her live versions.
