I use a free program called CamStudio. It works really well and the quality is pretty good, as you can see. Only downside is that I cannot record sound.

About three hours, but I did it on 3,33x speed (200 fps). It wasn't really that bad, since I played FFX and listened to music at the same time.

I am no expert of FF7, but LLG with only attack/defend seems pretty hard. Unless, you can beat bosses really fast by having enough HP to pull of 2 limits of each chars.

Indeed it is. You'll barely be able to heal after disc 1 (which is the only disc you can revive in, too). Later on, you'll only be able to heal with Clear Tranquil (Yuffies 1-2 limit break)

It's not impossible, but I'm forced to use Cait Sith's instant win combo in one battle.

If by risky you mean that I will get too much EXP, then you don't have to worry. I only have Aerith's limit breaks left to learn now.
