Your file is being saved as .WLMP (Windows Live Movie PROJECT) because you clicked FILE, SAVE PROJECT. If you want a .WMV you need to click, FILE, SAVE MOVIE, then select the quality (likely FOR COMPUTER is what you want).

Live Movie Maker saves in .WMV format by default when you click FILE, SAVE MOVIE, which you can see at minute 7 of this video.

Jemeno.com music is says it is royalty free music in .MP3 format (which by definition is DRM free... and let me say yaaaaaa to that).

Live Movie Maker will let you use almost any music, but youtube does look for (and reject) songs with copywrites (which is unrelated to the DRM issue).
