I've just updated to 1.1 a few days back, so I ran some test on this issue; so far I've only managed to experienced one "blockage" (lava updated before water) in the process of harvesting a few stacks of stone. It is very easy to fix, you simply place any solid block in the "reaction chamber", and it will reset itself.
I think the problem comes down to how Minecraft updates the world - I'm having quite some problems with my automated tree farm because of this inconsistency...
I have a problem... I have built it and everytime i try to start it, it doesnt make cobblestone, the lava just goes down through the chamber and stay there, it doesnt let water into the chamber. I have built exactlylike you
To fix that, simply place a "normal" solid block in the chamber - so not blocks that cannot be moved, such as obsidian, furnace; or blocks which will break upon being moved, such as pumpkin; or blocks that will move on its own, such as sand or gravel; or blocks that don't conduct redstone power, such as glass; or block that will blow, namely TNT...
Once placed, this block should get "processed" just like a newly formed stone block and gets pushed out in the column and reset flow.
@avatarxs i built a few automated smooth stone generators - but everyone will have the same problem after some time of operation, lava will flow into the chamber before the water and a cobblestone is generated one block in the waterway
i built lots of different designs, manual, with clocks or with block detectors - but the all get the same problem - some have hunderds operations without a problem, some with the same design will fail after 5 operations - so i switched back cobble :)
Did you build my version? After reading your comment, I thought maybe it is an issue related to the 1.0 since I haven't tested this design in 1.0; but I've just now completed some stress test, and I did not once encounter the issue you described? And same goes for my clock-based double-row generator, no problem at all... Maybe it's world related?
If that fix doesn't work, just upload yout world, and I'll have a look.
While testing the design, I built quite a number of these; and there was ONE that just wouldn't work... and it didn't seem to have anything to do with the orientation. It seems to be the particular location of it prevents it from working. So you could try shifting it a few blocks away as well. ....and, no. I don't know why. :P
@eXjeetzZ No, you get smooth stone with Silk Touch. It allows you to mine the block itself, not the resource it drops. Bookshelves drop bookshelves, smooth stone drops smooth stone, glass will actually drop glass (Yes, it does.) and in prerelease 4 I picked up a couple of mob spanwers...
It stop after a few time version 1.1 just after 1.0

Hmmm.... Well, I haven't updated to 1.1 so I can't test this out yet, but I'll certainly have a look after I update to 1.1
Currently I'm working on automated tree farm :P

@avatarxs i have not encountered the problem lately, but i also have not used the generator for a while - but maybe its a typical orientation problem

Smooth stone is faster to mine. also, if you want to, you could redirect the stone stream to form structures.

The advantage is the mining time is greatly reduced.
As for Silk Touch, if you have a Silk Touch pick, you can indeed get smooth stone.
