Just look at his hair at 5:05, if he was SSJ1 the gap between the far left hair hanging over his forehead and the middle bigger one should be filled with another big one. But if i don't convince you just look it up and read Toriyama's own words stating goku is ssj2 in this fight.

Goku could have gone SSJ3 at any time. Watch the series. Vegeta explicitly states that Goku could have gone SSJ3 at any time as the two argue over putting the potara earrings on. It is later implied that it would have drained his little remaining time on earth.

The real reason Goku did not, of course, is that Toriyama wanted to (1) give us an emotional fight between these two and (2) he wanted to save the big reveal for later.

Except perhaps that he thought Vegeta wouldn't have allowed him to power up, but Vegeta hasn't been shy about that in the past. I don't have an in-universe explanation for it, but he couldn't. If he did he could've just knocked out Vegeta and prevented the entire Buu Saga. Goku hasn't been shy about insulted Vegeta's pride before either.

Vegeta had gained SS2 long before he was possessed by babidi. The only reason he allowed himself was because he knew that Goku was still stronger than him. All Babidi did was make Vegeta's SS2 be equal to Goku's SS2. He already had SS2 but it was weaker than Goku's SS2 thats why he let himself be controlled by Babidi
