Mario games are just amazing. Shigeru Miyamoto once said that so much detail story-wise is left out of Mario games so that each player can make his own opinions of what happens. So you're not wrong in saying the entire game is a dream but in my opinion Sub-con is the land OF dreams and Mario and co. were perhaps sent back home to the mushroom kingdom in the form of 'waking up'. I think this because aspects of this game return in later games like bob-ombs and birdo.
