The arcade is more defined and contains more polygons. One example would be the building columns which are more rounded 3D objects spaced apart in the arcade but are kind-of flattened/smashed together on PS1. If you pause it each time where the sky/clounds are visible you can see how the PS1 image is more blurred/pixelated. As others said, Namco did a great job putting a game that ran on hardware with more power onto limited specs while keeping a solid/smooth framerate.

the PS1/Saturn could have replicated the 3D backgrounds, but the frame rate would have probably been very low , making the games unplayable

An excellent port for PS1 - hardly noticable in most respects - The arcade runs in 60mhz so euro 50mhz PS1 owners will notice the arcade runs it smoother and quicker.. PS2 Tekken 5 demonstrates this all very well..

Honestly, I barely noticed this "downgraded quality", I imagine most other fans didn't either, so it's hardly a flaw to dwell on. I agree the port was very nice.
Namco did a really great job porting Tekken 3 to Playstation. Just a curiosity - have you ever seen it runnin' without the Gouraud shading? It really DOES wonders in terms of the characters look. That's why Tekken 2 looked so blocky compared to Tekken 1. The former used flat shading.
PlayStation still ran the game well though, and always had the better remixed versions of songs. Arcade version looks great though with 3D backgrounds and better textures.
The models (for the most part) still look incredible on the PS-X side; this game was truly a programming feat, considering the complexity of Tekken 3 (for the time) and the simplicity of the Playstation hardware.
If you ask me, the replacement of 3D backgrounds with static ones is a small price to pay for a near-perfect port, in terms of gameplay and character models.

The PS1 resolution took a dip as well to 385x480. I don't believe in-game asset resolution was affected though.

I noticed when I found an Arcade Tekken 3 in a mall theater, I noticed there was something different in the arcade version comparing the PS1 version.
I wish for a PS1 Tekken 3 mod with Arcade version stages.
