Aulë created the dwarves before the Elves awoke at Cuiviénen, but he could not give them free will. Eru Ilúvatar (God) commanded him to destroy them, and Aulë wept as he went do do so. Eru then saw that Aulë had NOT created them out of mockery but desire, and in that moment gave them free will. Eru then put them to sleep under the Misty Mountains, so that they would not awake before the Elves, his true Children. In a sense, therefore, the Dwarves are the "adopted" children of Ilúvatar.
Iluvatar did not command Aule to destroy the Dwarves; Aule offered to but Eru told him that the Dwarves had "now a life of their own, and speak with their own voices".
So he put them to sleep, and warned Aule that since the Dwarves were not his (Iluvatar's) true children, they would often be at strife with the Elves - explaining why Elves & Dwarves don't like each other throughout the Fellowship of the Ring.

He created Orcs. But not goblins. And he invented the modern portrait of a Wizard and an Elf and Dwarves. A brilliant man.
