In an attempt to win audiences, animators gambled by drastically changing the character's appearance. Unfortunately for them, their gamble didn't pay off. However, there are some that are quite fortunate with changes. One example is Bimbo. He was originally white. Later, they made him black which is how he looks now.
The cartoon itself is hilarious, but you'll notice that Oswald has very little personality to speak of by this point. =/ Now arguably, Mickey Mouse became less interesting as he became the 'straight man' character, but he certainly wasn't as bland as Oswald is here. I think Lantz is trying to mask Oswald's shortcomings by focusing on the rest of the cast (and it works, for the most part).
It's really a shame how Oswald's character devolved like this after Disney lost him. :C

@Xarcifen Technically it's the other way around. Mickey takes after Oswald; Donald follows in the footsteps of this duck and so I'd assume that Pluto is descended from this dog.
@Xarcifen noooo you got it all wrong. MICKEY is like OSWALD, PLUTO is like 'the dog', DONALD is like 'the duck. Because universal studios bought the rights to oswald and disney couldnt get him back. So they created mickey. In 2006 they got the rights to oswald again so thats why they created epic mickey and oswald is supposed to be coming back but with a new makeover and he and mickey will be brothers.

@lucascolbert - Towards the end of Oswald's run in the movies, Walter Lantz changed his appearance completely from Disney's black model to this white one. It confused me too, when I was a boy and we used to watch Oswald cartoons on television. I was ready for this black rabbit to come on, and here was this white thingy instead.
Those were the good old days. I myself as a parent rather have my children watch this cartoons, than the ones nowadays farting and eating boogers. What do you think?
This was originally released theatrically [by Universal] as "Beachcombers" in October 1936, directed by Walter Lantz. This is the 1952 Castle Films 16mm "home movie" reissue; they got the rights to release Walter Lantz's cartoon library for "home viewing" on 16mm (and eventually 8mm).
Daffy Duck is probably based on one of the characters in this short.
