XSmokey300's comment also backs up my theory. Maybe Alex saw all of those things coincidentally throughout the game and the 'nightmare' at the beginning of the game was just another meaningless reference to the number '206'

Numerous things come to mind when I view this ending. Is the outcome of the story all a dream conjured up by Alex while he's in a mental hospital, only if you get this ending. Think about it, at the end of the nightmare level, Alex is attacked by a large claw or something resembling. Perhaps he died and the game was his life flashing before his eyes (a bit like eternal sonata). Just a suggestion...

He went loony after he accidentally killed his brother and because of his guilt and poor relationship with his dad, he made up the idea that he was a soldier; someone his father wanted him to be- or so he thought. His dad brought him to the mental hospital located in Silent Hill afterwards. If you remember in the very beginning of the game where you find memos of a patient trying to escape- that was all Alex but he never really makes it out and bam he dreams up the game’s events.

I don't think it was a mental ward. And even so, in the beginning he went to the ward with a radio and flashlight, and in this ending, he didn't have the flashlight, so it doesn't exactly tie to the beginning. Just thought I'd point that out.

I did it because I figured the game made too much of a big deal for it to not kill her, and I figured it would be a good thing to end her suffering before that happened.
