In my part of Australia we've always used it to either mean making fun of someone (taking the piss out of them) or as a substitute to "are you bullshitting me?" (Are you taking the piss?)
I've never heard it used to describe someone just doing something funny or silly.
We usually call that mucking around or joking around.
It's interesting though because I'm sure there's many different usages all around Australia. We are a big country.
