It was written about a painting Julian Lennon made in school that depicted his friend, Lucy Vodden, in the sky with diamonds. Julian gave it to his father, who wrote a song about it. Paul, Julian, and even John said this was true.

Actually lucy in the sky with diamonds is the slang term for LSD. So i agree with them using it while writing this song and many others. And notice when they get to the part when they sing lucy in the sky with diamonds the background looks all colorful as if they were on LCD. HALLUCINATING!
