Can someone explain how they attack the encryption password from the memory? So using programs like truecrypt is useless if someone gets a hold of your hard drive?

If a file has been overwritten then it is highly unlikely you will get it back...many software recovery companies have said even overwriting a file with "0"'s just once cannot be retreived.

although military standard is 7 overwrites

the data goes into the unallocated space on the device

No it doesn't unallocated space is when you partition your drive without formating it

the "deleted" file just gets flagged as deleted
