Get the hammer, go to where the smithing dwarves are, hammer that peg blocking your way and jump into the square hole, you should see a green cup, pour some magic powder into the cup (obtained by giving mushrooms from the forests to the witch.) Hope this helps.

Near the blacksmith house, pound a peg, jump down the slope and use Magic powder on the goblet in the cave you end up in...
