On your ipod, go to:

-> Settings

-> General

-> Passcode Lock

-> Simple Passcode (turn OFF)

-> Imput new code (including letters and ASCII)

The fastest, and safest way to do it!

On iPod Touch (using 4.1 or 4.2):

Settings > Passcode Lock > [asks for current passcode]

Simple Passcode > Off > [asks for current passcode] > [asks for new password] > [confirm new password]

And you done. No jailbreaking, No mods.

It sounds like your iPod is in Recovery Mode, not DFU. Try holding Home and Power until it reboots.
