They program their own songs using sounds that are able to be made by the NES. They put it on a chip, they put the chip into a custom NES cartridge, and then they run the audio out on the NES into speakers.

When they don't want to use the NES they emulate it on a laptop.

They aren't playing the chiptunes using the guitar. That's probably done on a keyboard live. If not, it's probably just played in the background -- most likely created using a program like Reason or Fruity Loops. The NES in the video is just for imagery.
