I've witnessed this video effect on the zi8, but it didnt include the static sound. The camera/tripod in my case was taped to a sturdy table, but even very small movements seem to set the stabilization feature off sometimes to very psychedelic effect!
I have the same problem with my Kodak Zi8. I get the "jello" effect when i film in 1080i. I think that it may be a glitch in the EIS. I think that it tries to over compensate for the excessive camera movement and as a result does a horrible job correcting it. I'm going to try to film tomarrow with the EIS off just to see if this is the case.
It can also be caused by vibration while using the EIS. For slight shaking at random intervals, the EIS can help a little. But with a constant or violent vibration (running engine, bumpy roads, vibrating beds...), the EIS is unable to fix the image, and often makes it worse when it tries to overcompensate. Zooming in will also produce a "jello" effect more easily than if it is all the way zoomed out. Try turning off the EIS and doing a similar shot, see if it's a little better.
I had the same problem (just got my Zi8 a few days ago) and it was HORRIBLE! I have a Sandisk Xtreme III card in hopes of fixing the problem, but no luck. I couldn't bear to watch the footage. I had basically decided today to return it in favor of the flip minohd, when I decided to call tech support.
The agent had me reformat my memory card and, believe it or not, it fixed it! It's now normal! If you haven't fixed it already, try that.
@Chelsea24FC To reformat the card, first make sure you have all of your videos off the card (this will erase it). Hit the settings button (the gear and the wrench) and go to the little image of an SD card with an arrow going counter-clockwise. When highlighted it should say "Format." Click it and go from there!
I should say, my 1080p still shows some Jello - I just shoot in 720. Maybe its the stabilization on the 1080p though - I should check on that!
I have the Zi8 and 1.06. I don't have the problem you're showing here. I just checked again after seeing this video (I never use the zoom) and it's working as advertised. If I had to guess, I say your EIS is broken (instead of correcting shift, it adds it).

This is a side effect of image stabilisation and the vibration from your car engine.

@Hamhash what happened when you turned it off? same problem? I ran into this today, and am going to test it out at 720p/60fps.

@liquidiceproductions same problem, but not very tech savy. how do you reformat the memory card? I have a Sandisk Ultra II 16gb in mine.

I think it's because of the electronic IS. Digital zoom and IS is not a good combination. Turn it of and try again.
