You have to admit, Sokka would appreciate the humour, I even bet he would crack a smile if Zuko responded like that... well maybe not, Zuko is pretty bad at telling jokes. Still if the roles were reversed and Zuko said his first girlfriend turned into the moon I can honestly think of no other way for Sokka to respond than "what was she, a lunartic?"

How else would he have responded? There isn't another way - He responded in the best way anyone could, he gave his sympathy.

You don't understand the situation, nor the characters. It may seem funnier because we're looking in as viewers, but story-wise, that's a very sad bonding moment for them.

She was dying when she was a baby, and her father asked the moon spirit to save her. When one of the villains killed the moon spirit (and thus, destroyed the moon), she took it's place to save the world. It was one of the sadder moments in the show.

It's popular because as far as western (and especially american) animation is concerned, this series made history. For one it's a children's cartoon that managed to remain mature enough to hook in older demographics. It got away with several things that would normally get a show canceled after only one season. It's also the first one I'm familiar with that features a complex, character driven story line instead of several different episodes following the same formula.
